Nothing wrong with your smart's radio. You did manage to get your flash drive to play!
The issue is your iPhone. See your Apple geek, check out some of those blogs

Some have tried to turn the device off, then plug it in and only once it's plugged in turn it on, in the hope the two would "shake hands"; some have added an extra extension cable between the device and the car's audio system; but I haven't seen a long term successful solution. If it doesn't play your device you know something's wrong, but even if it plays, does it also charges it?

If someone finds one, please share it here.

Many newer iPhones, iPads and iPods aren't recognized by most cars' audio systems. It's up to Apple to come up with a solution. Since it's a known issue, let's hope and watch for Apple's updates.

It sounds like an issue with the new iPhone operating system (iOs4). Some folks on the Apple forum claim a soft reboot of the iPhone while plugged in does the trick:

JVC Headunit – New iOs4 USB Issue

If you have upgraded your iPhone 3G or 3GS to the new iOS4 and are experiencing a problem with playback through the USB – please follow the below instructions for a Soft Reset of the iPhone.

Reset for iPhone and iPod Touch
Press and hold Sleep/Wake button (on top of the unit) and the Home button (on the face of the unit) at the same for at least ten seconds until the Apple logo appears.

Refer to the following:
iPhone, iPod touch: Turning on/off and resetting
this fix worked on my Pioneer receiver that didn't recognize the IOS 4 update. Power down the iphone by holding the sleep/lock button and sliding to power off. Connect the iphone to the car stereo connector cable and press both the sleep/lock button and home button for at least 10 seconds. The car stereo should now recognize your iphone w/IOS4 update.

Worth a try. Good luck. Now, I have to get some ear drops for the ringing.
